ESMA has provided a warning that in their view, there is uncertainty as to whether receiving commissions for providing order flow would be ‘compatible with MiFID II’. It creates a conflict of interest for brokers and might result in worse execution prices for investors.

Then, the legal limit for fractional shares dropped from an eighth of a dollar to a sixteenth in 1997, down to decimals in 2001, and the practice became less common. These developments led to increased complexity in how orders were routed and executed, raising concerns about transparency and fairness. Back then, the share of investing that occurred off exchanges was 8.5 percent. This past year, trader Aenea Sandvig found that off-exchange trades made up 40 percent of all volume.

This lowers their ability to proactively select their optimal exposure to order flows running in different directions and gives them less control over their inventory. For starters, different types of investors will often trade in opposite directions. A prime example would be the GameStop saga of 2021, when retail traders purchased shares of the video-game company en masse by coordinating through Reddit and Twitter. Their main objective was to short squeeze several institutional investors who attempted to short sell GameStop in the first place. More generally, for our mechanism to be at play, it suffices to have different investors, be it retail or institutional, possibly trading in different directions.
